Money word, in simple language

Active fund

A fund where a manager picks holdings to try to beat the market.

Fund types

Example. An active fund charges more than an index fund because a manager and team run it.

An active fund pays a manager and a research team to pick stocks and try to beat a benchmark. That effort costs more, so the expense ratio is higher than an index fund.

What “active” means

In an active fund, a human decides what to buy, hold and sell, aiming to do better than the market by choosing winners and avoiding losers. You are paying for that judgment, research and trading. The opposite is a passive index fund, which makes no choices and simply copies an index at low cost. The whole promise of an active fund is the chance of market-beating returns; the cost is a higher fee and the risk that the manager gets it wrong.

The uncomfortable evidence

The catch is that beating the market consistently is hard, and the fee makes it harder. Over long periods, most active funds have trailed their benchmark after costs, the pattern tracked by the SPIVA scorecard. A manager can shine for a few years and then lag; past winners are not reliable future ones. So the higher fee buys a possibility, not a promise.

How to think about it

Active funds are not “bad”; some genuinely add value, particularly in less-efficient corners of the market. But for a core, long-term holding, a cheap index fund is a sensible default that avoids the risk of picking an underperforming active fund. Weigh the choice in active vs passive investing.
